Reading a balance sheet without flinching

The P&L tells you about the period; the balance sheet tells you about the business. It is a photograph of everything owned and owed at one instant.

The equation

Assets = Liabilities + Equity, always. The interesting reading is the composition: how much of the assets are cash versus receivables versus inventory, and how much of the financing is debt versus your own accumulated profit.

Four quarterly checks

Working capital (current assets − current liabilities) positive and stable. Receivables growing no faster than sales. Inventory growing no faster than sales. Sales-tax payables looking like one period's worth — larger means someone is behind on remittances.

A snapshot, not a period

The most common misreading is treating the balance sheet like a profit and loss: asking what happened between two dates when it answers where the business stands on one. Assets equal liabilities plus equity, as at a moment.

Once the distinction lands, the two statements stop competing and start explaining each other — the P&L says what changed, the balance sheet says what it changed into.

Three lines worth interrogating

Receivables: is it what real customers actually owe, or does it include marketplace sales where the buyer already paid the marketplace? Clearing accounts: are they cycling up and down, or only up? Tax payable: does it tell the same story as the return for the same period?

Those three questions catch most balance-sheet problems in a small business.
